How Credit Limits are calculated

At Red Flag Alert, we use a particular methodology to calculate business credit limits, grouped into three main areas:

  • Financial and non-financial business attributes 
  • Calculation methods 
  • Events that trigger changes


Financial and non-financial business attributes


Red Flag Alert primarily assesses a range of financial attributes, including net worth, current assets, creditors, current liabilities, working capital, shareholder funds and long-term liabilities. Where these figures are unavailable or limited (for example, for newly incorporated businesses), non‑financial attributes such as sector and the presence of a VAT number are used, with limits typically capped at a lower level until financial data becomes available.


Calculation methods 


The calculation method depends on the nature of the business and the data available. In some cases, a small set of attributes is used to derive financial ratios that drive the credit limit. In others, a waterfall-style approach is applied, where attributes are used in sequence (for example, if attribute A is not available, attribute B is used, then attribute C, and so on). Sector-based attributes are also incorporated to derive sector-based credit limits.


Events that trigger changes


Credit limits are dynamic and can change when new information is received. Newly filed accounts that materially alter key financial ratios can increase or decrease a limit. Insolvency, or events that indicate a high probability of imminent insolvency, may lead to a reduced limit or its complete removal. Multiple CCJs can also trigger a change, and limits may be reinstated if adverse events are reversed or offset, such as when updated accounts are filed.
